Chapter 19: SEBI (Investment Advisers) Regulations, 2013

The SEBI (Investment Advisers) Regulations, 2013 (IA Regulations) establish a fiduciary framework governing entities that provide personalized investment advice in exchange for direct client remuneration.

Definition of Investment Adviser (Regulation 2(1)(m))

An Investment Adviser (IA) is any person who, for consideration, is engaged in the business of providing investment advice to clients or other persons or groups of persons:

  • Investment Advice: Any advice relating to investing in, purchasing, selling, or otherwise dealing in securities or investment products, or financial planning.
  • Exclusions: General economic commentaries, insurance agents giving insurance advice under IRDAI, pension advisers under PFRDA, lawyers/accountants advising incidentally to their profession, and mutual fund distributors giving distributor advice without charging advisory fees.

Categorization & Capital Adequacy

The regulations strictly bifurcate IAs into two distinct operational classes:

To eliminate deep-seated conflicts of interest where advisers recommended high-commission products, Regulation 22 enforces strict client-level segregation:

The Segregation Mandate (Regulation 22)

  • Individual Advisers: An individual IA cannot provide any distribution or execution services for consideration to any client or their family. They operate strictly on a fee-only advisory model.
  • Corporate Advisers: A corporate IA can offer both advisory and distribution services, provided they are maintained in strictly segregated, arm's length divisions:
    1. The advisory division and distribution division must operate under independent management reporting lines;
    2. The same client or client family cannot be serviced by both the advisory division and the distribution division;
    3. The client must be provided an explicit choice between advisory services (fee-based) or distribution services (commission-based).

The Zero Commission Fiduciary Rule

An Investment Adviser acting in an advisory capacity cannot receive any commission, brokerage, trail fee, or referral incentive from product manufacturers (Asset Management Companies, insurance providers, PMS houses). The adviser is compensated exclusively by direct fees paid by the client.

SEBI establishes strict ceilings on fees charged by Investment Advisers to protect retail investors.

Permissible Fee Structures (Regulation 15A)

An IA can charge fees under one of two mutually exclusive modes:

  1. Assets Under Advice (AUA) Mode: Maximum fee of 2.5 percent (2.5%) per annum of the client family's Assets Under Advice.
  2. Fixed Fee Mode: Maximum fee of ₹1,25,000 per annum per client family.

Advance Fee Restrictions & Refund Rules

  • An IA cannot charge fees for more than two (2) quarters in advance.
  • If a client terminates the advisory contract prematurely, unearned advance fees must be refunded on a pro-rata basis within fifteen (15) days.

Risk Profiling & Suitability (Regulation 16 & 17)

  • Documented Risk Profile: The IA must evaluate the client's age, investment horizon, cash flow needs, risk tolerance, and financial knowledge.
  • Suitability Assessment: The IA must ensure that all recommendations match the client's specific risk category (conservative, moderate, aggressive). Recommending high-risk leveraged derivatives to conservative retirement portfolios constitutes a serious regulatory violation.

Investment Advisers are subject to continuous governance oversight and annual compliance validation.

Annual Compliance Audit

Every IA must obtain an annual compliance audit report from an independent practicing Chartered Accountant (CA) or Company Secretary (CS) within six (6) months of the close of each financial year:

  • Verifies adherence to fee caps, AUA calculations, and client segregation rules;
  • Tests client agreements, risk profiling dossiers, and investment rationales;
  • Verifies continuous net worth compliance.

Record Retention Mandate

All client risk profiles, advisory agreements, recommendation rationales, and fee receipts must be maintained for at least five (5) years.

Operating Guidelines in GIFT City IFSC

SEBI permits IAs to set up units in the International Financial Services Centre (GIFT City):

  • Can provide advisory services to non-resident clients across international financial products;
  • Permitted to charge fees in freely convertible foreign currencies (USD);
  • Subject to IFSCA's unified capital and supervisory regulations.

Clients receiving investment advice often require trade execution or fund investment mechanisms. The IA Regulations provide strict rules governing execution.

Execution Services Rules (Regulation 22A)

  • An Investment Adviser may offer implementation or execution services to its advisory clients:
    1. The client is under no obligation to utilize the execution services offered by the adviser;
    2. Zero Commission Rule: The adviser cannot charge any implementation fee, execution fee, or commission directly or indirectly from the client or product manufacturer;
    3. All mutual fund investments executed under advisory must be routed exclusively through Direct Plans (zero-commission schemes);
    4. The adviser must ensure that client funds or securities never pass through the adviser's own accounts.

Investment advisory entities must maintain formal internal compliance policies and qualified personnel.

Mandatory Operational Policies

  • Conflict of Interest Policy: Documenting mechanisms to identify, disclose, and resolve potential conflicts between the adviser and its advisory clients.
  • Client Confidentiality Policy: Fiduciary safeguards preventing disclosure of client financial data, net worth figures, or holdings to third parties without prior written consent.
  • Insider Trading Code: Policies ensuring that advisory staff in possession of material non-public information do not execute or advise client trades in subject securities.

Qualifications & Experience Thresholds

  • Principal Officers of non-individual IAs and individual IAs must possess:
    1. A professional qualification or postgraduate degree in finance, accountancy, business management, economics, or capital markets;
    2. A minimum of five (5) years of relevant experience in financial advisory, fund management, or securities market research;
    3. Active NISM-Series-X-A (Investment Adviser Level 1) and NISM-Series-X-B (Investment Adviser Level 2) certifications.
