Chapter 25: Mutual Funds

A Mutual Fund is a collective investment vehicle that pools savings from thousands of individual and institutional investors who share common financial objectives. The pooled capital is invested in a diversified portfolio of securities—such as equities, corporate bonds, government securities, money market instruments, or gold—under the supervision of full-time, professional fund managers.

Core Economic Architecture

  1. Fractional Ownership: An investor's financial contribution buys fractional units in the mutual fund scheme. Each unit represents an undivided proportional claim on the underlying assets and income of the scheme.
  2. Professional Management: Individual investors often lack the time, analytical tools, or financial expertise to evaluate hundreds of balance sheets or monitor interest rate cycles. Mutual funds provide access to institutional-grade research and professional portfolio management.
  3. Instant Diversification: Even with an investment of Rs. 500, a mutual fund investor gains exposure to a diversified portfolio of 40 to 60 leading companies, which would otherwise require substantial capital to replicate independently.

Under the SEBI (Mutual Funds) Regulations, 1996, mutual funds in India are established as independent public trusts under the Indian Trusts Act, 1882, governed by a multi-tiered fiduciary structure designed to protect investor assets:

  • Sponsor: The promoter who conceptualizes and registers the mutual fund with SEBI, satisfying statutory net worth and track record criteria.
  • Trustees: Fiduciary guardians of the unit holders. The Board of Trustees holds legal custody of scheme assets in trust and ensures the AMC complies with SEBI regulations and acts exclusively in the best interests of investors. At least 50% of the trustees must be independent.
  • Asset Management Company (AMC): The operational investment management firm appointed by the trustees to design schemes, employ research analysts and fund managers, and make investment decisions.
  • Custodian: An independent SEBI-registered entity that holds the actual securities and assets in safe custody, completely segregated from the AMC.
  • Registrar and Transfer Agent (RTA): Handles operational investor services, processing purchase and redemption applications, maintaining unit registers, and issuing account statements.

Mutual fund economics are governed by two fundamental metrics:

1. Net Asset Value (NAV)

The Net Asset Value is the fair market value of one unit of a mutual fund scheme as of a specific date:

$$\text{NAV} = \frac{\text{Market Value of Scheme Investments} + \text{Receivables & Accrued Income} - \text{Accrued Expenses & Liabilities}}{\text{Total Number of Outstanding Units}}$$

Under SEBI regulations, the NAV of every open-ended mutual fund scheme must be calculated and published at the close of every business day on the AMC's website and the Association of Mutual Funds in India (AMFI) portal.

2. Total Expense Ratio (TER)

The Total Expense Ratio represents the annual percentage fee debited to the scheme's assets to cover management fees, custodian charges, audit fees, marketing expenses, and RTA costs.

  • SEBI strictly caps the maximum permissible TER under regulatory slabs (e.g., lower TER caps apply as scheme asset size grows).
  • The daily declared NAV is always calculated net of all expenses—no separate invoice is sent to the investor.
