Why the Bond Market's Divergence Is Flashing a Late-Cycle Warning

The Yield Curve Tug of War

In response to rising oil prices and the disruption associated with the closure of the Strait of Hormuz, the U.S. two-year Treasury yield has surged more than 20 per cent, climbing from 3.2 per cent at its March lows to 4.2 per cent. Simultaneously, the U.S. dollar index has surged more than six per cent from its February lows. These are significant moves in both bond and currency markets, the kind of repricing that demands attention. Longer-term yields also moved higher until mid-May, but in recent weeks the 10-year Treasury yield has fallen more than six per cent, even as the U.S. dollar continued to strengthen, gaining a further 3.5 per cent over the same period. That divergence — rising short-end yields and a falling long end — is the real story here.

In my assessment, this pattern reflects a classic late-cycle tug of war playing out across the yield curve. The front end remains firmly anchored by policy expectations. According to Bloomberg data, markets are pricing in roughly one and a half additional interest rate hikes by the U.S. Federal Reserve over the remainder of the year. That expectation has kept the two-year yield elevated and supported a stronger U.S. dollar through favourable interest rate differentials — capital flows to where it earns the highest risk-adjusted return, and right now that is short-dated American paper.

When the Long End Begins to Worry

Further out along the curve, the message begins to shift gears in ways that are more subtle but more consequential. Longer-term yields have become less focused on predicting the Fed's next move and more concerned about the risk of policy error. While the easing of geopolitical tensions and the gradual reopening of the Strait of Hormuz have contributed to the recent pullback in longer-dated yields, the broader signal matters far more than the proximate cause. The core message of the bond market is this: restrictive monetary policy, if sustained for long enough, eventually slows growth. It always has. It always will.

That expectation is beginning to manifest in the long end of the curve, with 10- and 20-year yields appearing to have peaked. This segment of the Treasury market is undergoing a transition — from reacting to what the Federal Reserve will do next at its forthcoming meetings to pricing in the potential economic damage if policy remains tight for an extended period. The result is a flattening yield curve occurring alongside a strong dollar. If this combination persists, it will tighten financial conditions across the economy even without any additional policy move from the Federal Open Market Committee. The market will have done the Fed's work for it, and the transmission mechanism will be felt in corporate borrowing costs, mortgage rates, and ultimately equity valuations.

Implications for Equity Investors

For equity investors, the yield curve's message is not an immediate sell signal but a clear warning to assess positioning and risk exposure. A flattening curve driven by rising short rates and falling long rates has historically been one of the more reliable harbingers of a maturing economic cycle. It suggests the bond market is beginning to price in the possibility that the central bank will keep its foot on the brake for too long. When short-term borrowing costs rise while long-term growth expectations decline, the present value of future corporate earnings — the fundamental driver of equity prices — comes under pressure. The sectors most sensitive to this dynamic are those with elevated valuations predicated on distant future cash flows: technology, growth stocks, and the parts of the market that have led the rally in recent years.

The currency channel amplifies the effect. A strengthening dollar, while reflecting relative economic strength, acts as a tightening mechanism for multinational corporations that generate substantial revenues overseas. Those revenues, when translated back into a stronger home currency, shrink. The combination of higher discount rates at the short end and a stronger dollar creates a dual headwind for the parts of the equity market that have been most responsible for index-level returns. The racetrack analogy holds: when the turns ahead look sharp, the prudent driver eases off the accelerator. The bond market is telling us the next turn may be sharper than consensus expects.
