Chapter 8: Legal Documentation and Negotiations
The Tripartite Legal Architecture of an AIF
The establishment and operation of a Category I or II AIF in India is governed by three foundational, interdependent legal contracts:
┌────────────────────────────────────────┐
│ INDENTURE OF TRUST │
│ Settlor & Trustee establish Trust │
│ Defines powers, duties, unit classes │
└───────┬────────────────────────┬───────┘
│ │

┌──────────────────────────────────────┐ ┌──────────────────────────────────────┐
│ CONTRIBUTION AGREEMENT │ │ INVESTMENT MANAGEMENT AGREEMENT │
│ Investor (LP) & Trustee/Manager │ │ Trustee & Investment Manager │
│ Governs capital commitment, drawdowns│ │ Sets management fees, delegation, │
│ defaulting remedies, representations │ │ standard of care, removal "For Cause"│
└──────────────────────────────────────┘ └──────────────────────────────────────┘
1. The Indenture of Trust (Trust Deed)
Executed between the Settlor and the Trustee under the Indian Trusts Act, 1882:
- Formally constitutes the fund and declares the trust in favor of the unit-holders (beneficiaries).
- Details the powers, liabilities, indemnities, and statutory duties of the Trustee.
- Defines the creation of distinct schemes, issuance of classes of units, and statutory duration of the trust.
2. The Investment Management Agreement (IMA)
Executed between the Trustee and the Investment Manager (AMC):
- Delegates exclusive operational authority to the Manager to source, analyze, execute, monitor, and divest portfolio investments.
- Sets forth the precise calculation methodology for management fees and operating expenses.
- Details the standard of care, fiduciary obligations, conflict-of-interest procedures, and insurance requirements (D&O / E&O insurance).
- Manager Removal Clauses: Defines the conditions and vote thresholds (typically 75% or 66.7% in value of LPs) required to remove the Investment Manager "For Cause" (fraud, gross negligence, material breach, insolvency, criminal conviction) or "Without Cause" (super-majority LP vote).
3. The Contribution (Subscription) Agreement
Executed between the Investor (Contributor/LP), the Trustee, and the Manager:
- Confirms the investor’s binding legal commitment to contribute capital up to the committed amount upon receiving drawdown notices.
- Contains extensive representations and warranties regarding investor status, source of funds, AML/KYC declarations, and FATCA/CRS compliance.
- Binds the investor to the terms of the Trust Deed and the Private Placement Memorandum.
The Disclosure Framework: PPM, Wrappers, and Service Contracts
1. Private Placement Memorandum (PPM)
The PPM is the comprehensive disclosure document filed with SEBI and issued to prospective investors prior to capital commitment. Under SEBI regulations, the PPM must strictly follow the prescribed template:
- Part A (Standardized Core Sections):
- Executive summary and scheme highlights.
- Investment objective, strategy, and investment restrictions.
- Profile and track record of the Manager, Sponsor, and Key Investment Team.
- Comprehensive fee table, operating expenses cap, and distribution waterfall mechanics.
- Conflict of interest management policies and LPAC advisory framework.
- Detailed risk factors (market, liquidity, regulatory, blind pool).
- Part B (Supplementary Information): Detailed deal sourcing philosophy, proprietary sector theses, and market research.

└──────────────────────────────────────┴──────────────────────────────────────────┘
2. Jurisdiction Wrappers
When marketing an Indian AIF to cross-border institutional allocators, country-specific Wrappers are attached to the PPM:
- US Wrapper: Restricts solicitation to US Accredited Investors and Qualified Purchasers under Regulation D (Rule 506(c)) and Section 3(c)(7) of the US Investment Company Act.
- EU / UK Wrapper: Restricts distribution to professional clients under the Alternative Investment Fund Managers Directive (AIFMD) National Private Placement Regimes (NPPR).
3. Support Service Agreements
- Custodial Agreement: Specifies the safekeeping, settlement, and verification protocols for dematerialized and physical securities.
- RTA Agreement: Outlines unit allotment, investor portal management, FATCA reporting, and communication procedures.
Side Letters and Institutional LP Governance
A Side Letter is a bilateral legal agreement entered into between the AIF Manager/Trustee and an individual large institutional investor that alters, supplements, or clarifies the terms of the standard fund documentation for that specific investor.
Side Letter and MFN Governance Mechanism:
[Anchor LP commits ₹100 Cr] ──> [Negotiates Side Letter (Fee Discount + Co-Invest Rights)]

[SEBI Mandated MFN Election Window]

[Eligible Qualifying LPs] [Ineligible LPs]
(Receive MFN Disclosure & Elect (Ticket size below MFN
Matching Economic Rights) threshold)
Common Terms Negotiated in Side Letters
- Economic Concessions: Tiered management fee discounts (rebates) or reduced carried interest rates for anchor LPs committing substantial capital (>₹50 Crores or >₹100 Crores).
- Co-Investment Priority: Contractual rights granting the LP priority allocation to co-invest directly into portfolio companies on zero-fee or reduced-fee terms.
- LPAC Representation: Guaranteed seat on the Limited Partner Advisory Committee.
- Enhanced Information Rights: Monthly portfolio updates, customized ESG reporting, or carbon footprint disclosures.
- Excuse / Exclusion Rights: The right to be excused from specific investments that violate the LP’s internal ESG policies, religious mandates, or statutory restrictions (e.g., defense, tobacco, alcohol, gaming).
Most Favored Nation (MFN) Principle under SEBI Regulations
To ensure fair treatment across unit-holders, SEBI regulates the execution of side letters:
- Non-Discriminatory Governance: Side letters cannot grant terms that adversely affect the economic or voting rights of other unit-holders.
- Mandatory MFN Disclosure Window: Following final close, the Manager must distribute an MFN Compendium summarizing all side letter rights granted to any investor.
- Election Right: Any investor who meets the qualifying criteria (e.g., capital commitment threshold) is legally entitled to elect to receive the same favorable terms negotiated by the anchor LP.
