Chapter 11: Valuation

Valuation Principles in Illiquid Private Markets

Unlike public securities that enjoy continuous price discovery on liquid exchanges, unlisted equity and debt instruments held by Category I and II AIFs require rigorous, model-based fair value estimation:

                            ┌────────────────────────────────────────┐

└──────────────────────────────┘ └──────────────────────────────┘ └──────────────────────────────┘

1. Discounted Cash Flow (DCF) Method

The gold standard for revenue-generating, cash-flow-positive businesses. The Enterprise Value ($EV$) is calculated as the present value of projected Free Cash Flows to Firm ($FCFF$) plus the present value of the Terminal Value ($TV$), discounted at the Weighted Average Cost of Capital ($WACC$):

$$EV = \sum_{t=1}^{n} \frac{FCFF_t}{(1 + WACC)^t} + \frac{TV_n}{(1 + WACC)^n}$$

$$TV_n = \frac{FCFF_{n+1}}{WACC - g}$$

Where $g$ is the perpetual long-term growth rate, strictly bounded by the host economy’s long-term GDP growth rate.

2. Relative Multiples (Market Comparables)

Valuation derived from trading multiples of comparable publicly listed peers or recent control transactions in the same industry:

  • EV/EBITDA: Insulates against differing capital structures and non-cash depreciation differences; standard for mature manufacturing and services.
  • EV/ARR (Annual Recurring Revenue): Standard for high-growth, venture-stage SaaS enterprises with negative current EBITDA.
  • Price-to-Earnings (P/E): Used for financial institutions and non-leveraged service providers.

3. Asset-Based (Cost) Approach

Used as a valuation floor for distressed enterprises or asset-heavy holding entities where future cash-flow projections are unreliable. Assets and liabilities are restated to current net realizable market values.

Accounting and Valuation Standards

Under SEBI guidelines, Category I and II AIFs must adhere to Ind AS 113 (Fair Value Measurement) and the International Private Equity and Venture Capital (IPEV) Valuation Guidelines:

Ind AS 113 Fair Value Measurement Hierarchy:
┌─────────────────────────────────────────────────────────────────────────────────┐
│ LEVEL 1: Quoted Prices in Active Markets │
│ Unadjusted quoted prices for identical assets on recognized stock exchanges. │
│ (Rare in Cat I & II unlisted assets; applies to post-IPO lock-in holdings). │
├─────────────────────────────────────────────────────────────────────────────────┤
│ LEVEL 2: Directly or Indirectly Observable Inputs │
│ Quoted prices for similar assets in active markets, or identical assets in │
│ inactive markets; observable interest yield curves and credit spreads. │
├─────────────────────────────────────────────────────────────────────────────────┤
│ LEVEL 3: Unobservable Inputs (Primary Domain for Cat I & II AIFs) │
│ Management forecasts, internal DCF cash-flow projections, proprietary terminal │
│ growth assumptions, and estimated private equity risk premiums. │
└─────────────────────────────────────────────────────────────────────────────────┘

Valuation Adjustments: DLOM and DLOC

When utilizing public peer multiples to value unlisted private holdings, valuers must apply statutory valuation adjustments:

  1. Discount for Lack of Marketability (DLOM):
    • Reflects the economic penalty associated with the inability to quickly convert an illiquid private holding into cash without substantial price concessions.
    • Typically ranges between 15% and 30%, calibrated using option-pricing models (Chaffe or protective put models) and restricted stock studies.
  2. Discount for Lack of Control (DLOC):
    • Applied when valuing minority equity stakes that lack the power to direct corporate strategy, declare dividends, or hire/fire management.
    • Mathematically derived from public market control premiums:

$$\text{DLOC} = 1 - \left[ \frac{1}{1 + \text{Control Premium}} \right]$$

Statutory Valuation Architecture under SEBI Mandates

In 2023, SEBI instituted comprehensive regulatory amendments standardizing the valuation framework across all Alternative Investment Funds:

Key SEBI Regulatory Mandates

  1. Mandatory Independent Registered Valuer:
    • The valuation of unlisted investments in Category I and II AIFs must be conducted by an independent valuer registered with the Insolvency and Bankruptcy Board of India (IBBI).
    • The valuer cannot be an associate of the Investment Manager, Sponsor, or Trustee.
  2. Valuation Frequency:
    • Valuation must be carried out at least once every six months (as of September 30 and March 31).
    • If an AIF engages in a material transaction (e.g., secondary transfer of units between investors or secondary sale of portfolio shares) during an interim period, an interim valuation must be triggered.
  3. Manager Responsibility for Valuation Disclosures:
    • Regulation 23 mandates that the Manager is legally responsible to ensure that true and fair valuation is communicated to unit-holders within 30 days from the close of the valuation period.
    • Any material deviation (>10% deviation in aggregate portfolio value across consecutive valuation rounds) must be accompanied by detailed explanatory notes.
