Chapter 11: Operational Concepts of Mutual Funds

Chapter 11: Operational Concepts of Mutual Funds

Learning Objectives

After studying this chapter, you should understand:

  • Operational processes of New Fund Offers (NFOs) and continuous offer re-openings.
  • Mathematical formula and valuation rules for Net Asset Value (NAV) computation.
  • Statutory Cut-Off Timings and rules governing applicable NAV for subscriptions and redemptions.
  • Role of electronic Time Stamping Machines in compliance and risk control.
  • Creation and accounting of Segregated Portfolios (Side-Pocketing) during credit events.
  • Transaction execution via Stock Exchange platforms and dematerialized unit holdings.
  • Role of RTAs in capital gains tax computation, IDCW TDS under Section 194K, and CBDT SFT (Form 61A) reporting.

11.1 New Fund Offer (NFO) & Continuous Offers

A New Fund Offer (NFO) is the initial launch period during which a mutual fund scheme offers its units to the investing public for the first time:

  • NFO Duration: An NFO can remain open for a maximum of 15 calendar days (except Equity Linked Savings Schemes - ELSS, which can remain open for up to 30 days).
  • Minimum Subscription Mandate:
    • Equity / Growth Schemes: Must mobilize a minimum of ₹10 Crores.
    • Debt / Fixed Income Schemes: Must mobilize a minimum of ₹20 Crores.
    • If the minimum subscription is not achieved, the entire mobilized amount must be refunded to applicants within 5 working days of closure; failure attracts penal interest at 15% per annum.
  • Allotment & Continuous Re-opening: Allotment of units must be completed, and the scheme must re-open for continuous ongoing purchases and redemptions within 5 working days of NFO closure.

11.2 Net Asset Value (NAV) Computation & Rounding Off

The Net Asset Value (NAV) represents the intrinsic market value of one unit of a mutual fund scheme:

$$\text{NAV per Unit} = \frac{\text{Market Value of Portfolio Investments} + \text{Receivables} + \text{Accrued Income} + \text{Cash} - \text{Accrued Expenses} - \text{Liabilities}}{\text{Total Number of Outstanding Units}}$$

Precision & Rounding-Off Standards

  • Liquid, Overnight, and Money Market Schemes: NAV must be calculated and published up to four decimal places (e.g., ₹1,024.5678).
  • Equity, Hybrid, and Other Debt Schemes: NAV must be calculated and published up to at least two decimal places (or four decimal places).

11.3 Cut-Off Timings and Applicable NAV

To prevent market timing and ensure equitable treatment between incoming and exiting unit holders, SEBI mandates uniform cut-off timings:

┌───────────────────────────────────────┬───────────────────────┬────────────────────────────────┐
│ SCHEME CATEGORY │ CUT-OFF TIME │ APPLICABLE NAV RULE │
├───────────────────────────────────────┼───────────────────────┼────────────────────────────────┤
│ Liquid & Overnight Funds (Purchase) │ **1:30 PM** │ **Previous Day's Closing NAV** │
│ │ │ (Provided funds are realized │
│ │ │ before cut-off time). │
├───────────────────────────────────────┼───────────────────────┼────────────────────────────────┤
│ Liquid & Overnight Funds (Redemption) │ **3:00 PM** │ **Same Day's Closing NAV**. │
├───────────────────────────────────────┼───────────────────────┼────────────────────────────────┤
│ Other Schemes (Equity, Debt, Hybrid) │ **3:00 PM** │ **Same Day's Closing NAV** │
│ (Purchase & Redemption) │ │ (For purchases: subject to │
│ │ │ fund realization rule). │
└───────────────────────────────────────┴───────────────────────┴────────────────────────────────┘

[!IMPORTANT] All-Scheme Fund Realization Mandate: For all mutual fund purchase transactions (irrespective of investment amount), the applicable NAV is granted strictly based on the business day on which funds are credited and realized in the scheme’s collection account before the cut-off time!

11.4 Time Stamping & Tamper-Proof Audit Controls

Every Official Point of Acceptance (OPA)—including AMC branches, RTA service centers, and digital gateway servers—must utilize tamper-proof electronic time stamping machines:

  • Records the exact date, hour, minute, and second of application submission.
  • Prevents backdating or preferential allocation of historical NAVs.
  • Regulated strictly by SEBI; time stamp manipulation constitutes a severe statutory offense.

11.5 Segregated Portfolios (Side-Pocketing)

A Segregated Portfolio is a mechanism that separates distressed or defaulted debt assets from the healthy liquid assets of a mutual fund scheme:

  • Trigger Event: Created when a debt or money market instrument is downgraded to below investment grade (BB or lower) or suffers a credit default.
  • Mechanism: The downgraded asset is carved out into a "Side-Pocket" with its own separate NAV. Existing unit holders are allotted proportionate units in the segregated portfolio.
  • Benefits: Prevents panic redemptions from depleting liquidity for remaining unit holders and ensures that any future recovery from the defaulted asset is distributed fairly to original investors.

11.6 Tax Deductions & Reporting Requirements (CBDT)

  • IDCW (Dividend) TDS under Section 194K: Mutual funds must deduct TDS at 10% on dividend/IDCW distributions paid to resident unit holders if the total payout exceeds ₹5,000 in a financial year.
  • Statement of Financial Transactions (SFT / Form 61A): RTAs must electronically report all cash investments $\ge$ ₹10 Lakhs and mutual fund subscriptions/redemptions $\ge$ ₹10 Lakhs in a financial year to the Central Board of Direct Taxes (CBDT) annually by May 31st.
