Chapter 5: Retirement Products

The National Pension System (NPS) is a cost-effective, voluntary, defined-contribution retirement platform administered by the Pension Fund Regulatory and Development Authority (PFRDA).

NPS Tier-1 vs. Tier-2 Accounts

  • Tier-1 Account (Restricted Retirement Account):
    • The core pension vehicle with mandatory long-term lock-in until age 60.
    • Tax-advantaged: Eligible for deductions under Section 80CCD(1), 80CCD(1B) (exclusive additional Rs 50,000 deduction), and 80CCD(2) (employer contribution up to 10% of Basic+DA, 14% for Central/State Govt).
  • Tier-2 Account (Voluntary Investment Account):
    • An open-ended, liquid savings account allowing instant withdrawals at any time without penalty. Zero special tax exemptions (except for central government employees under a 3-year lock-in).

Asset Classes and Investment Choices in NPS

Subscribers can allocate their contributions across four distinct asset classes:

  1. Asset Class E (Equity): High-risk, high-return equity index and stock investments (capped at maximum 75% allocation).
  2. Asset Class C (Corporate Debt): Medium-risk investment-grade corporate bonds and debentures.
  3. Asset Class G (Government Securities): Low-risk Central and State Government dated securities and Treasury Bills.
  4. Asset Class A (Alternative Assets): Up to 5% allocation in AIFs, REITs, InvITs, and Commercial Mortgage-Backed Securities.

Active Choice vs. Auto Choice

  • Active Choice: The subscriber actively dictates their asset mix, subject to maximum 75% in Equity (Class E) up to age 50, tapering down by 2.5% annually to 50% by age 60.
  • Auto Choice (Life Cycle Funds): Automated rebalancing based on age:
    • Aggressive Life Cycle Fund (LC75): 75% equity up to age 35, tapering down to 15% equity by age 55.
    • Moderate Life Cycle Fund (LC50 - Default): 50% equity up to age 35, tapering down to 10% by age 55.
    • Conservative Life Cycle Fund (LC25): 25% equity up to age 35, tapering down to 5% by age 55.

Exit and Withdrawal Architecture at Age 60

Upon attaining age 60, the subscriber must deploy their accumulated NPS corpus as follows:

  • Maximum 60% Lump Sum Withdrawal: 100% Completely Tax-Free under Section 10(12A).

  • Minimum 40% Mandatory Annuity: Must be utilized to purchase an immediate annuity from an approved Life Insurance Company. The annuity purchase is exempt from tax, but subsequent periodic annuity pensions are taxable as salary/income.

  • Corpus <= Rs 5 Lakhs: If the total accumulated corpus is less than or equal to Rs 5 Lakhs, the subscriber can withdraw 100% as a tax-free lump-sum without mandatory annuitization.

  • NPS Lite / Swavalamban: A low-cost group architecture designed for economically disadvantaged groups, administered with lower transaction fees through institutional aggregators.

Sovereign-backed small savings schemes provide safe debt accumulation vehicles for Indian investors:

Public Provident Fund (PPF)

Established under the PPF Act, 1968 (now under Government Savings Promotion Act, 1873):

  • Sovereign Guarantee: Backed directly by the Consolidated Fund of India, carrying zero credit or default risk.
  • Tenure & Extension: Initial lock-in of 15 full financial years. Upon maturity, it can be extended indefinitely in blocks of 5 years with or without fresh contributions.
  • Contribution Limits: Minimum Rs 500 and maximum Rs 1,50,000 per financial year.
  • Tax Status (Exempt-Exempt-Exempt - EEE):
    • Investment: Eligible for deduction under Section 80C up to Rs 1.5 Lakhs.
    • Accrual: Annual compounding interest is completely tax-free.
    • Maturity: Entire terminal maturity proceeds are 100% tax-free.
  • Premature Withdrawal & Loans: Loans permitted from 3rd to 6th financial year. Partial tax-free withdrawals allowed from the 7th financial year up to 50% of the balance at the end of the 4th preceding year.
  • Immunity from Debt Attachment: Under Section 14A, PPF balances cannot be attached by any court of law under any decree or order regarding debts or liabilities incurred by the subscriber.

Voluntary Provident Fund (VPF)

An extension of the Employees' Provident Fund (EPF):

  • Salaried employees can contribute beyond the statutory 12% EPF mandate, up to 100% of their Basic Salary and Dearness Allowance.
  • Earns the identical high interest rate declared annually by the EPFO (typically 8.15% to 8.25%).
  • Taxation Cap under Finance Act, 2021: Interest earned on employee contributions (EPF + VPF combined) exceeding Rs 2,50,000 in a financial year (Rs 5,00,000 where no employer contribution exists) is subject to annual income tax at the individual's marginal slab rate.

Upon entering the decumulation phase, capital preservation and quarterly cash flow stability supersede speculative capital growth:

Senior Citizens Savings Scheme (SCSS)

A sovereign post office / bank savings product for senior retirees:

Generating consistent monthly income during retirement involves balancing fixed statutory annuities against market-linked systematic withdrawals:

Institutional Annuity Options

Annuities are insurance contracts where an investor deposits a lump-sum purchase price in exchange for guaranteed periodic payments for life:

  1. Life Annuity (Simple Pension): Pays a fixed guaranteed pension for the lifetime of the annuitant, ceasing immediately upon death with zero return of principal. Offers the highest annual cash flow payout rate.
  2. Life Annuity with Return of Purchase Price (ROP): Pays guaranteed pension for life; upon death, the entire original purchase price (capital) is refunded to the nominated legal heirs. Because capital is preserved, the annual annuity rate is lower.
  3. Joint Life Last Survivor Annuity: Pension continues throughout the lifetime of the primary annuitant; upon demise, 50% or 100% of the pension continues to the surviving spouse for life, with or without ROP upon spouse's death.
  4. Inflation-Indexed Annuity: Pension increases at a compound rate (e.g., 3% or 5% p.a.) annually to mitigate inflation.

Systematic Withdrawal Plans (SWP) in Mutual Funds

SWPs offer superior tax-efficiency compared to traditional annuities for affluent retirees:

Broad-based retirement access and mutual fund solution schemes expand the retirement portfolio toolkit:

Atal Pension Yojana (APY)

Administered by PFRDA and targeted primarily at unorganized sector workers:

  • Eligibility: Open to all Indian citizens aged between 18 and 40 years.
  • Guaranteed Monthly Pension: Offers five guaranteed monthly pension tiers: Rs 1,000, Rs 2,000, Rs 3,000, Rs 4,000, or Rs 5,000 per month starting from age 60 until death.
  • Sovereign Guarantee: The Central Government co-guarantees the pension; if actual fund returns fall short of the actuarial requirement, the government funds the deficit.
  • Spouse and Heir Succession: Upon the death of the subscriber, the identical monthly pension continues to the surviving spouse for life. Upon the demise of both spouses, the accumulated pension wealth (corpus up to Rs 8.5 Lakhs) is refunded to the nominated legal heir.
  • Tax Payer Exclusion: Under amendments effective October 1, 2022, any citizen who is or has been an income tax payer under the Income Tax Act is ineligible to join the Atal Pension Yojana.

Solution-Oriented Mutual Fund Retirement Schemes

Classified under SEBI Mutual Fund Categorization Circulars:

  • Lock-in Duration: Mandatory lock-in period of at least 5 years or until the investor attains retirement age (whichever is earlier).
  • Target Date & Life Cycle Funds: Automatically rebalance asset allocation along a pre-set 'glide path', holding 80% equity in an investor's 30s and systematically shifting to 70% debt as the retirement target date approaches.
  • Behavioral Discipline: The statutory 5-year lock-in prevents panicky retail investors from prematurely redeeming retirement capital during routine market corrections.
