Chapter 6: Trading Mechanism in Exchange Traded IRD

Chapter 6: Trading Mechanism in Exchange Traded IRD

6.1 Entities in the Trading Ecosystem

Exchange Traded Interest Rate Derivatives (ETIRD) in India are traded within the Currency Derivatives Segment (CDS) of recognized stock exchanges under the joint regulatory oversight of SEBI and the RBI. The trading ecosystem encompasses several authorized entities:

RETAIL & CORPORATE CLIENTS INSTITUTIONAL INVESTORS (Banks, MFs, FPIs)
  1. Stock Exchanges (NSE, BSE, MSEI):
    • Provide the nationwide, automated, screen-based trading platform.
    • Enforce trading rules, membership standards, operating parameters, and market surveillance.
  2. Trading Members (TMs):
    • SEBI-registered entities admitted to the CDS segment of the exchange.
    • Own trading terminals and possess the right to enter orders on their own proprietary account (PRO) or on behalf of clients (CLI).
    • TMs who are not clearing members must affiliate with a designated Clearing Member.
  3. Clearing Members (CMs):
    • Self-Clearing Members (SCM): Clear and settle their own proprietary trades and their own clients' trades.
    • Trading-cum-Clearing Members (TCM): Clear and settle their own trades and trades executed by other affiliated Trading Members.
    • Professional Clearing Members (PCM): Independent financial entities (typically custodian banks) that do not trade, but exclusively provide clearing and settlement services to institutional clients and TMs.
  4. Authorized Persons (APs):
    • Individuals or partnership firms appointed by Trading Members to service retail clients in regional centers, replacing the previous sub-broker framework.
  5. Clients:
    • Institutional Clients: Banks, Primary Dealers, Mutual Funds, Insurance companies, and Category I/II FPIs.
    • Non-Institutional / Corporate Clients: Corporate treasuries hedging funding risks.
    • Retail Clients: Individual investors trading with unique PAN-mapped UCCs.

6.2 Exchange Trading System Architecture

  • Platform Integration: ETIRF and ETIRO trade on the automated screen-based platforms of the Currency Derivatives Segment (e.g., NEAT-CDS on NSE, BOLT+ on BSE).
  • Matching Algorithm: Orders are matched continuously based on strict Price-Time Priority:
    1. Best Price: Highest Buy order (Bid) and Lowest Sell order (Ask) receive highest execution priority.
    2. Earliest Time: Among orders at identical price levels, the order entered first into the exchange central order book is executed first.
  • Trading Hours: Standard trading operates from 9:00 AM to 5:00 PM (Indian Standard Time) from Monday through Friday.
  • Price Quotation: Traded in clean price terms per ₹100 face value (with 4 decimal places, e.g., ₹99.8525).

6.3 Order Management: Types and Conditions

1. Order Types

  • Limit Order: An order to buy or sell at a specified limit price or better. Ensures price protection but carries execution risk if the market does not reach the limit.
  • Market Order: An order to buy or sell immediately at the prevailing best available market price. Guarantees immediate execution but carries slippage risk in volatile markets.
  • Stop-Loss Order (SL):
    • Stop-Loss Limit (SL-Limit): Activates as a Limit order once the market trades at or crosses a predefined Trigger Price.
    • Stop-Loss Market (SL-Market): Activates as a Market order immediately upon breaching the Trigger Price. Used to cap losses or protect accumulated profits.

2. Time-in-Force Conditions

  • Day Order: Remains valid throughout the current trading session until filled or cancelled by the user. Unfilled orders automatically expire at 5:00 PM.
  • Immediate-or-Cancel (IOC): Requires the order to be executed immediately against opposite orders in the book upon entry; any unexecuted balance is instantly cancelled by the system.

3. Quantity Conditions

  • Disclosed Quantity (DQ): Allows a participant to reveal only a specified fraction of the total order quantity to the public market depth, concealing large institutional size. SEBI rules mandate that the disclosed quantity cannot be less than a prescribed percentage (typically 10%) of the total order size.
  • Minimum Fill: Mandates that an order will only execute if at least a designated minimum quantity can be matched immediately.

4. Order Modification and Cancellation

  • Unexecuted orders resting in the order book can be modified (price, quantity, order type) or cancelled at any time during active trading hours.
  • If order quantity is increased or price is changed, the order loses its original time priority and is assigned a new timestamp at the end of that price queue.

6.4 Risk Management and Order Routing Controls

To safeguard market integrity and prevent systemic transmission of algorithmic errors, exchanges enforce automated pre-trade risk controls:

  1. Pre-Trade Risk Management (P-TRM):
    • Every order submitted by a Trading Member passes through an automated validation gateway before reaching the central matching engine.
    • Checks include: Maximum Order Value Limit, Maximum Single Order Quantity, Member Capital Adequacy / Margin Availability, and Cumulative Position Limits.
  2. Unique Client Code (UCC) Enforcement:
    • Every order must carry a registered UCC mapped to a verified Permanent Account Number (PAN). Orders with invalid, mismatched, or unmapped UCCs are rejected.
  3. Proprietary vs Client Tagging:
    • System requires strict bifurcation: PRO (Proprietary trading) vs CLI (Client trading). Commingling or misreporting trades attracts penal action.

6.5 Price Limit Circuit Filters and Operating Ranges

To prevent erroneous trades, "fat-finger" algorithmic execution errors, and artificial price distortions, exchanges implement Dynamic Operating Ranges / Price Bands:

  • Initial Operating Range: ETIRF contracts are subject to an initial dynamic price band of 1.00% (or as prescribed by exchange circulars) above and below the previous day's Daily Settlement Price (DSP).
  • Cooling-Off and Dynamic Relaxation:
    • If market orders reach the outer boundary of the operating range, trading is not halted. Instead, orders outside the range are rejected, and following a brief cooling-off period (e.g., 15 minutes), the exchange dynamically relaxes the price band by an additional 0.50% in the direction of the price movement.
  • Extreme Volatility Protection: Prevents flash crashes and ensures continuous liquidity discovery without artificial market closures.
